UAE Corporate Tax Participation Exemption Guide

UAE Corporate Tax participation exemption decision guide

UAE Corporate Tax participation exemption can remove qualifying foreign dividends, share-disposal gains and related foreign-exchange or impairment amounts from Taxable Income. It is not an automatic exemption for every investment. The UAE owner must satisfy the ownership or acquisition-cost route, the 12-month holding rule, the subject-to-tax test, profit and liquidation rights, and any applicable asset test. Domestic UAE dividends use a separate statutory exemption, while fees, interest and other non-owner income remain outside this relief.

What is the UAE Corporate Tax participation exemption?

Article 23 of Federal Decree-Law No. 47 of 2022 creates a binding exemption for specified income from a Participating Interest. A Participating Interest is an ownership interest in the shares or capital of a juridical person that meets the statutory conditions. The company in which the interest is held is called the Participation.

The exemption is designed for income connected with a qualifying equity holding. It does not make a UAE holding company generally tax-free, and it does not exempt every receipt from a subsidiary. A management fee is payment for a service. Interest normally follows a financing relationship. A dividend follows ownership. Each amount needs its own legal, accounting and tax classification.

Start with the UAE Corporate Tax Guide for the wider calculation. For entity design, governance and cash-flow questions, use the UAE Holding Company Guide. This article focuses on the Article 23 tests and the evidence needed for a return.

Separate domestic dividends from participation income

Article 22(1) of the Corporate Tax Law excludes dividends and other profit distributions received from a juridical person that is a UAE Resident Person. That domestic-dividend rule is separate from the participation exemption conditions discussed below.

Article 23 becomes especially important for dividends from a foreign Participation and for other income connected with a qualifying UAE or foreign Participating Interest. This includes a qualifying gain or loss on disposal, a foreign-exchange gain or loss in relation to the interest, and an impairment gain or loss.

The distinction prevents two errors. First, a company should not force an ordinary UAE dividend through tests that belong to foreign dividends. Second, it should not assume that a gain on selling shares in a UAE company is exempt merely because dividends from that company were exempt. The disposal still needs the Article 23 conditions.

The six-part participation exemption checklist

1. Confirm an ownership interest

The instrument must be an ownership interest in the shares or capital of a juridical person. Ministerial Decision No. 302 of 2024 includes ordinary, preferred and redeemable shares, membership or partner interests, and other capital rights that entitle the holder to profits and liquidation proceeds. The instrument must also be classified as equity under the accounting standards applied by the holder. A label in a contract does not override its legal rights and accounting classification.

Build an instrument file containing the constitutional documents, share register, subscription or acquisition agreement, payment evidence and accounting memo. If several classes are held, show the rights attached to each class rather than relying only on the percentage shown in an organisation chart.

2. Meet the 5% or AED 4 million route

The ordinary route requires at least 5% ownership. Ministerial Decision No. 302 provides an alternative where the aggregated acquisition cost of the ownership interests is at least AED 4 million. Under that alternative, the Decision also treats the minimum profit and liquidation entitlement condition as met.

Acquisition cost is not current market value. The Decision refers to contributions or consideration paid, subsequent equity contributions less capital repayments, and acquisition or transfer expenditure that must be capitalised. For a foreign Participation, the exchange rate at the acquisition or formation date is used. A partial disposal reduces the aggregated acquisition cost by the average cost attributable to the disposed part.

Do not mix the two routes. A 3% holding bought for AED 4.2 million may pass the minimum-ownership gateway through acquisition cost, subject to every other condition. A 6% holding may pass the percentage gateway but still fail another test.

3. Satisfy the 12-month holding rule

The interest must be held, or intended to be held, for an uninterrupted period of at least 12 months. Intention must be supported by the investment approval, strategy and conduct; it is not a statement added after the transaction.

A disposal gain is different. Article 23(5)(b) applies to gains or losses derived after the required period has expired. If shares are sold before completing 12 months, an intention to hold longer does not turn that disposal gain into exempt income. Article 23(10) also brings previously excluded income back into Taxable Income if the holder fails the 5% route for the uninterrupted period. Ministerial Decision No. 302 contains a parallel consequence where the AED 4 million route is not maintained for 12 months.

4. Test the Participation’s tax status

The Participation must generally be subject to UAE Corporate Tax or a similar foreign tax at a rate of at least 9%. Ministerial Decision No. 302 adds detail for Tax Periods beginning on or after 1 January 2025. A foreign jurisdiction can meet the test through a similar tax with a statutory rate of at least 9%, or through specified effective-rate alternatives where the evidence supports them.

A headline rate is not enough. Record the Participation’s country of tax residence, relevant Tax Period, tax regime, statutory rate, taxable base, returns and assessments. A tax applied only to selected activities, refunded on distribution, or due only when profits are distributed may not be similar for this purpose.

The law treats a Participation in a Qualifying Free Zone Person or an Exempt Person as meeting the subject-to-tax condition, subject to prescribed conditions. Ministerial Decision No. 302 also contains a special route for a foreign holding company, including direction and management, filing or information compliance, adequate people and premises, limited activities, and an income-composition test. Do not reduce that route to “it is a holding company”.

5. Check profit and liquidation rights

Under Article 23(2)(c), the ownership interest must entitle the UAE holder to at least 5% of profits available for distribution and at least 5% of liquidation proceeds. Voting power alone is not this test. Preference rights, waterfalls, options and different share classes can produce a different economic entitlement from the capital percentage.

The AED 4 million acquisition-cost route can deem this condition met under Article 8 of Ministerial Decision No. 302. The file should still explain the rights and route applied, because the return position must be traceable to the instrument.

6. Apply the asset test where required

Article 23 states that no more than 50% of the Participation’s direct and indirect assets may consist of ownership interests or entitlements that would not have qualified if held directly. Ministerial Decision No. 302 narrows the application of that condition to a Participation that is a Related Party of the UAE holder.

Where it applies, the test may use the Participation’s consolidated balance sheet and accounting asset values or a market-value valuation of the direct and indirect ownership interests and other assets. The condition must be met throughout the Tax Period. A year-end snapshot cannot by itself prove continuous compliance.

What income is covered?

Once the conditions continue to be met, Article 23 covers defined income and losses:

  • dividends and other profit distributions from a foreign Participation;
  • gains or losses on the transfer, sale or other disposal of all or part of a Participating Interest after the required period;
  • foreign-exchange gains or losses in relation to the Participating Interest; and
  • impairment gains or losses in relation to the Participating Interest.

The amount must arise in the holder’s capacity as owner. Income from a customer, supplier, lender or service-provider relationship is not converted into participation income because the counterparty is also a subsidiary. Reconcile every receipt to the agreement, invoice, board approval, ledger account and legal capacity in which it arose.

Exclusions and traps that can change the result

  • Deductible distributions: the exemption does not apply where the Participation can deduct the dividend or distribution under its applicable tax law.
  • Earlier impairment deductions: Article 23 restricts the exemption where the UAE holder previously recognised a deductible impairment loss before the interest qualified, or where the holder or a UAE-taxable Related Party deducted an impairment loss on a loan receivable from the Participation.
  • Liquidation losses: Article 23 expressly says the exemption does not apply to a loss realised on liquidation.
  • Relief-funded acquisitions: a two-year restriction can apply when the Participation was acquired in exchange for an ownership interest that did not qualify or through a transfer relieved under Articles 26 or 27.
  • Acquisition and disposal costs: Ministerial Decision No. 302 says specified expenditure connected with acquiring or disposing of a Participating Interest is not deductible and must be capitalised. Interest remains subject to the separate Corporate Tax interest rules.

These are not drafting details. They can change the tax computation even where the share percentage and holding period appear straightforward.

A participation file that supports the return

  1. Identify the holder and Participation. Record legal names, tax residence, Tax Periods and ownership chain.
  2. Map every instrument. Attach legal terms, equity classification, dates, cost and currency conversion.
  3. Select the gateway. Document either the 5% route or the AED 4 million acquisition-cost route and monitor it for 12 months.
  4. Test tax status. Preserve law, returns, assessments and calculations for the relevant foreign or UAE regime.
  5. Calculate economic rights. Show entitlement to distributable profits and liquidation proceeds by class.
  6. Run the asset test if the Participation is a Related Party. Choose accounting values or market value consistently and retain evidence across the period.
  7. Classify each income item. Separate dividends, disposal results, foreign exchange, impairments, interest and service fees.
  8. Review exclusions. Search for deductible distributions, earlier impairments, relieved transfers and liquidation events.
  9. Reconcile the return. Tie the participation schedule to financial statements, the tax computation and supporting documents.

The Federal Tax Authority (FTA) Corporate Tax Returns Guide describes a Participation Exemption Schedule for income or losses from a Participation. It also warns that the schedule does not display every legal condition. Treat the return fields as reporting prompts, not as a substitute for the legal analysis.

Three practical examples

Foreign subsidiary held for three years

A UAE company owns 70% of an operating subsidiary resident in a country with a corporate income tax comparable to UAE Corporate Tax at a statutory rate above 9%. The holding has existed for three years, the UAE owner has matching profit and liquidation rights, and the subsidiary’s shares are ordinary equity.

The ownership and period facts are strong, but the company still verifies the subsidiary’s tax status, checks whether the distribution is deductible abroad, considers the asset test if the parties are Related Parties, and reconciles the dividend to the return. The percentage alone is not the conclusion.

Small percentage, substantial acquisition cost

A UAE investor acquires 3% of a foreign juridical person for AED 5 million and intends to hold it for several years. The percentage route is unavailable, but the acquisition-cost route may satisfy the minimum ownership and economic-entitlement conditions if the supported aggregated cost remains at least AED 4 million for 12 months.

The investor must still prove equity classification, holding period, subject-to-tax status and any applicable asset test. A later partial sale could reduce the aggregated acquisition cost below the threshold and change the analysis.

Management fee and dividend from the same subsidiary

A UAE parent receives a dividend and a separate fee for management services. If the shareholding satisfies the conditions, the foreign dividend may fall within the participation exemption. The fee remains service income and is analysed under the ordinary Corporate Tax, transfer-pricing and Value Added Tax rules. One counterparty does not mean one tax treatment.

Frequently asked questions

Is every dividend received by a UAE company exempt?

No. Dividends from a UAE Resident juridical person have a specific exemption under Article 22. A foreign dividend needs a qualifying Participating Interest under Article 23, and foreign withholding or shareholder-country rules remain separate.

Is 5% ownership enough?

No. It is one gateway. The holding period, subject-to-tax status, profit and liquidation rights, applicable asset test and exclusions must also be addressed.

Can a holding below 5% qualify?

Potentially. Ministerial Decision No. 302 provides an alternative where aggregated acquisition cost is at least AED 4 million, subject to the remaining conditions and the 12-month maintenance rule.

Does the exemption cover management fees or loan interest?

Not merely because they are received from a Participation. The exemption concerns specified income in the holder’s capacity as owner. Services and financing require separate analysis.

Can a gain be exempt before the shares have been held for 12 months?

Article 23(5)(b) covers disposal gains or losses after the required period has expired. A plan to hold for 12 months does not make an earlier disposal gain exempt.

Does the participation exemption remove foreign withholding tax?

No. The source country may impose withholding tax and apply treaty, beneficial-ownership or anti-abuse conditions. The UAE exemption and foreign withholding analysis are separate.

Is an application to the FTA required?

The exemption operates through the law when the conditions are met; it is not a discretionary approval for an otherwise non-qualifying interest. The taxpayer must support the position and complete the applicable return disclosures.
